What is the Ulcer Index?

The Ulcer Index is a technical indicator that analyses the depth and length of a price decline from recent highs.

It responds to two questions:

  • How far do we go down?
  • How long has the price remained below its former high?

Example:

Stock climbs to ₹1,000 and subsequently falls to ₹950. It’s off 5% from recent highs.

If the stock bounces back swiftly to ₹1,000, the slump will be short-lived. But downward pressure is higher if it continues below ₹1,000 for several weeks or falls farther.

How is Ulcer Index Measured?

The calculation is a bit involved. The configuration uses 14 periods.

Step 1: Identify the Highest Close

First, determine the highest closing value for the given timeframe.

The drawdown is computed as follows:

The formula below expresses drawdown as a negative percentage, representing the decline from the highest closing price:

Percentage Drawdown = [(Close on Current Day − Highest Close) / Highest Close] × 100

For example, if the highest close is ₹100 and the current close is ₹90:

Percentage Drawdown = [(₹90 − ₹100) / ₹100] × 100 = −10%

The drawdown is therefore −10%. If drawdown is expressed as an absolute decline value, the same decline would be reported as 10%.

Example:

If the greatest closing price is ₹1,000 and the current price is ₹950,

Drawdown = [(₹1,000 − ₹950) / ₹1,000] × 100

Drawdown = -5%

Step 3: Drawdown Squared

The percentage drawdown is then squared. This means larger drops are weighted more.

Step 4: Work out the average

The squared drawdowns are averaged across the chosen period.

Step 5: Find the square root.

The Ulcer Index is the square root of the average.

Ulcer Index = √(Average of Square of Percentage Drawdowns)

The calculation may look complex, but most charting software will generate the indicator for you.

How to Read the Ulcer Index?

The Ulcer Index is simple to grasp if you concentrate on its main goal.

  • Low Ulcer Index: A low reading often indicates that the price has held near recent highs or has rebounded swiftly after a decline. That implies a somewhat smaller downside risk.
  • Ulcer Index high: A high reading indicates the price has moved further from its recent highs or has stayed there longer. That means there is more downside risk.

No fixed number consistently indicates a high or low UI. It is better to compare the current reading to past levels or to other similar investments.

Example

A stock touches a high of ₹500. Then it comes down to ₹480, then to ₹450. Shares are already down 10% from their recent peak.

If it stays around ₹450 for weeks, the Ulcer Index can rise as the fall is both profound and sustained.

Now imagine the stock rebounds:

₹460 → ₹475 → ₹490 → ₹500

As the price approaches earlier, the drawdown decreases. So, the Ulcer Index can decrease. The principle of the indicator is that the deeper and longer the drawdowns are, the higher the Ulcer Index will be.
